Portfolio Rebalancing: Keeping Asset Weights Near Their Targets

Portfolio rebalancing restores drifted asset weights toward strategic targets or approved ranges, trading off risk control against taxes, transaction costs, liquidity, and market movement.

What is Portfolio Rebalancing?

Portfolio rebalancing is the process of adjusting investment weights back toward a strategic asset allocation or another approved target after prices, cash flows, or portfolio activity cause those weights to drift.

If a portfolio targets 60% stocks and 40% bonds, a strong equity rally might push the mix to 68% stocks and 32% bonds. Rebalancing would reduce the equity overweight, increase the bond allocation, or use new cash flows to move the portfolio closer to policy.

The purpose is not to predict which asset will outperform next. It is to keep the actual portfolio aligned with the risk profile the investor intended to own.

Drift changes the portfolio even when the investor does nothing

A static list of holdings is not a static allocation.

Suppose a portfolio begins with:

The investor did not place a trade, but the portfolio now has more equity exposure.

If the original Strategic Asset Allocation reflected the investor's objectives and tolerance for risk, allowing drift indefinitely can change the portfolio into something the investor never deliberately approved.

Rebalancing is a risk-control decision

Rebalancing is sometimes described as "selling winners and buying losers." That can happen, but the description misses the primary purpose.

The portfolio is being brought back toward a target risk structure.

A 60/40 allocation was not chosen because 60 and 40 are aesthetically pleasing numbers. The weights were intended to produce a particular balance of expected return, volatility, liquidity, drawdown tolerance, or liability coverage.

Once weights move materially away from target, those characteristics may change.

Rebalancing therefore connects directly to Risk Contribution, not merely to capital weights.

Calendar rebalancing

A calendar rule checks the portfolio at fixed intervals such as monthly, quarterly, semiannually, or annually.

The strength of a calendar rule is simplicity. It is easy to administer and document.

The weakness is that market drift does not occur on a calendar. A portfolio might move far outside its intended range immediately after a review date and remain there for months. Conversely, a calendar rule might trigger unnecessary trades even when weights are already close to target.

Range-based rebalancing

A range-based approach sets tolerance bands around target weights.

Suppose the equity target is 60% with an approved range of 55% to 65%.

The investor does not trade merely because the weight reaches 61% or 62%. A rebalance is triggered when the allocation crosses the selected boundary.

CFA Institute notes that ranges can be fixed-width, percentage-based, or volatility-based. Range rules generally provide tighter control over the asset mix because the trigger is tied to portfolio drift rather than the calendar.

They also require ongoing monitoring.

Wider bands reduce trading but allow more risk drift

There is no universally correct rebalancing threshold.

Tight bands keep weights close to policy but create more turnover. Wide bands reduce trading but permit larger deviations.

The trade-off depends on several variables:

  • transaction costs;
  • taxes;
  • liquidity;
  • risk tolerance;
  • asset volatility;
  • correlation with the rest of the portfolio;
  • minimum trade sizes; and
  • operational complexity.

For a taxable investor, a wider band may be sensible if small rebalancing trades would realize substantial gains without materially changing portfolio risk.

For a highly leveraged or tightly constrained mandate, narrower risk controls may be necessary.

Correlation affects rebalancing needs

Rebalancing is not just about standalone volatility.

If two asset classes move closely together, their relative weights may drift less than two assets with weak or negative correlation.

CFA Institute's asset-allocation material notes that higher correlation can justify wider optimal corridors because assets moving together create less relative allocation drift.

The relevant question is not simply "How volatile is this asset?" It is "How does this asset move relative to the rest of the portfolio, and how quickly can that change the intended risk mix?"

Cash flows can rebalance without selling

A portfolio does not always need to sell overweight assets.

New contributions can be directed toward underweight exposures. Dividends, interest, and distributions can be reinvested selectively. Withdrawals can come from overweight positions.

Suppose a portfolio is 64% stocks and 36% bonds with a 60/40 target. If the investor contributes new cash, directing it to bonds can reduce the imbalance without realizing equity gains.

This is particularly useful in taxable portfolios.

Taxes can dominate small theoretical improvements

A pre-tax optimizer may suggest frequent rebalancing, but the after-tax result can differ.

Selling appreciated assets may realize capital gains. The tax cost is immediate, while the benefit from restoring a slightly more efficient allocation may be uncertain and spread over time.

This does not mean taxable investors should never rebalance. It means the trigger should consider after-tax economics.

Tax lots, charitable giving, loss harvesting, account location, and new contributions can all affect how a rebalance is implemented.

Rebalancing is not tactical asset allocation

The distinction matters.

Rebalancing moves weights toward policy.

Tactical Asset Allocation intentionally moves weights away from policy because of a short-term view or signal.

If equities rally from 60% to 67%, a rebalancing rule may sell them back toward 60%.

A tactical manager who remains bullish may choose to keep the overweight.

Both decisions may involve the same trade, but they have different purposes and should be evaluated differently.

Does rebalancing increase returns?

Rebalancing can improve portfolio discipline and maintain the intended risk profile. It should not be sold as a guaranteed return enhancement.

CFA Institute notes that disciplined rebalancing has historically been associated in some settings with lower risk and incremental return, with possible interpretations including diversification return, short-volatility exposure, and supplying liquidity.

Those are not universal guarantees.

In a strongly trending market, repeatedly selling the winning asset can lag a drifting portfolio. In a mean-reverting environment, rebalancing may benefit from repeatedly trimming relative strength and adding to relative weakness.

The result depends on the assets, horizon, costs, taxes, and return path.

Rebalancing a risk target instead of a capital target

Some portfolios rebalance around risk rather than fixed capital weights.

A volatility-targeted strategy may reduce exposure when measured risk rises. A Risk Parity portfolio may resize positions to restore intended risk contributions.

Those approaches introduce model dependence. Estimated volatility and covariance can change even when market values do not move much.

The portfolio can therefore trade because the risk model changed, not just because prices changed.

That is a different mechanism from ordinary target-weight rebalancing and should be documented explicitly.

A practical rebalancing policy

A useful policy answers more than "How often do we trade?"

It can specify:

  1. target weights or risk targets;
  2. allowable ranges;
  3. monitoring frequency;
  4. which event triggers a review;
  5. whether trades go fully to target or only partway;
  6. how taxes and transaction costs are considered;
  7. how contributions and withdrawals are used;
  8. what happens when liquidity is impaired; and
  9. who has authority to approve exceptions.

That turns rebalancing from an emotional reaction into a repeatable portfolio process.

What portfolio rebalancing cannot tell you

Rebalancing does not identify market tops or bottoms. It does not guarantee better returns than allowing weights to drift, and it does not eliminate losses.

Its core job is narrower: maintain a deliberate portfolio structure as markets and cash flows move.

The best policy balances fidelity to the target with the real costs of getting there.
