Jensen's Alpha: Return Beyond a CAPM Benchmark

Jensen's alpha measures realized return relative to the return implied by a CAPM benchmark after accounting for the portfolio's beta exposure.

What is Jensen's Alpha?

Jensen's alpha measures how much a security or portfolio's realized return differs from the return implied by the Capital Asset Pricing Model for its beta exposure.

A common form is:

A positive result means realized return exceeded the CAPM-implied benchmark over the measurement period; a negative result means it fell short.

Why it is different from raw excess return

A portfolio that beats the market is not automatically displaying positive Jensen's alpha. If the portfolio carried a beta well above 1, CAPM would imply a higher required or expected return because of that greater systematic exposure.

Jensen's alpha adjusts the comparison for beta. That makes it a risk-adjusted performance measure rather than a simple return-minus-benchmark calculation.

Jensen's alpha versus generic alpha

Alpha is used broadly for return unexplained by a benchmark or model. Jensen's alpha is narrower: the benchmark is specifically the CAPM relationship among the risk-free rate, market excess return, and beta.

A multifactor model can produce a different alpha because it may explain returns through size, value, momentum, rates, credit, or other systematic factors that CAPM omits.

Measurement choices matter

The result depends on the selected market benchmark, risk-free rate, beta estimate, return interval, and sample period. Beta may also change through time.

That means a positive historical Jensen's alpha is not proof of persistent manager skill. Sampling noise, omitted factors, changing exposures, stale prices, leverage, survivorship effects, or benchmark mismatch can all affect the estimate.

How investors can use it

Jensen's alpha can help compare realized performance with a CAPM-consistent hurdle and can complement the Treynor Ratio, Sharpe Ratio, and Information Ratio.

The most useful question is not merely whether alpha is positive, but whether the chosen model and inputs provide a defensible benchmark for the portfolio being evaluated.
