Return on Equity (ROE): Formula, DuPont Analysis, and Limits

Return on equity measures net income relative to shareholders' equity. Learn the ROE formula, why average equity matters, how DuPont analysis decomposes the result, and why leverage can make a high ROE misleading.

What is return on equity?

Return on equity, or ROE, measures net income relative to the shareholders' equity used to support the business.

A common formula is:

CFA Institute's financial ratio reference uses average shareholders' equity in the denominator. That averaging choice matters because net income covers a period while the balance sheet is a snapshot at a particular date.

Suppose a company earns $120 million during the year, begins the year with $500 million of shareholders' equity, and ends with $700 million:

The company generated reported net income equal to 20% of its average accounting equity during the period.

ROE is useful, but a high percentage is not automatically evidence of a great business. The denominator can shrink, leverage can rise, and one-time earnings can temporarily inflate the numerator.

Why use average equity instead of ending equity?

This is one of the easiest ratio mistakes to miss.

The income statement measures activity over a span of time. The balance sheet reports a financial position at a date. Dividing full-year net income by only the year-end equity balance can mismatch a flow with a point-in-time denominator.

A simple two-point average is:

That is still an approximation. If a company issues a large amount of stock, pays an unusual dividend, repurchases shares, or completes a major transaction in the middle of the year, a more granular average may better represent the capital employed through the period.

Grizzly Bulls uses a conservative version in current stock research: latest-fiscal-year net income divided by the average of two comparable annual reported equity balances. If those comparable balances are unavailable or the denominator is not positive, the stock statistic stays unavailable rather than inventing a substitute.

What does ROE actually tell you?

ROE combines profitability and capital structure into one number.

A company can improve ROE by:

  • earning more profit from each dollar of revenue;
  • generating more revenue from its asset base;
  • operating with less equity relative to assets; or
  • some combination of those effects.

That is why two companies with the same 20% ROE can have very different economics. One may have unusually strong margins and little debt. Another may rely on a thin equity base and substantial leverage.

The classic DuPont framework helps separate those drivers.

DuPont analysis: break ROE into three parts

CFA Institute's Financial Analysis Techniques describes DuPont analysis as a way to decompose ROE into components that represent different aspects of company performance.

The three-part identity is:

Multiplying the three terms cancels revenue and assets, leaving:

Imagine this company:

Its components are:

Driver 1: net profit margin

Net profit margin shows how much net income remains from each dollar of revenue.

Higher margins can increase ROE without requiring more asset turnover or leverage. But margin strength can itself come from durable advantages, a favorable cycle, temporary cost cuts, tax effects, or one-time gains.

DuPont analysis does not tell you whether the margin is sustainable. It tells you where the arithmetic is coming from so you know where to investigate.

Driver 2: asset turnover

Asset turnover measures how much revenue is generated relative to average assets:

Businesses naturally differ. A retailer can generate substantial sales on relatively thin margins and high asset turnover. A software business may generate lower asset turnover but much higher margins. A bank's balance sheet operates differently from either.

Comparing DuPont components is most informative among companies with genuinely comparable economics.

Driver 3: the equity multiplier

The equity multiplier is:

A larger multiplier means a smaller proportion of the asset base is financed by accounting equity. Other liabilities, including debt, finance more of the assets.

This can mechanically raise ROE even if the underlying operating business does not improve. It can also increase financial risk.

That is why an unusually high ROE should often be read alongside the debt-to-equity ratio, interest expense, liquidity, and the actual composition of liabilities.

How share repurchases can raise ROE

A share repurchase reduces cash and shareholders' equity when the accounting entries reduce equity. If net income is unchanged, a smaller equity denominator can increase ROE.

That does not make buybacks inherently good or bad. The economic result depends on the price paid, the company's alternatives for the cash, financing, future profitability, and other factors.

The important point is analytical: a rising ROE can partly reflect a shrinking denominator rather than stronger operating performance.

A similar issue can arise after write-downs or accumulated losses reduce book equity.

Why very small or negative equity can break the ratio

ROE becomes unstable when the denominator approaches zero.

For example, $50 million of net income divided by $25 million of average equity produces a 200% ROE. That percentage may be mathematically correct, but it tells you little without understanding why the equity base is so small.

If average shareholders' equity is negative, ordinary ROE interpretation can become nonsensical. A loss divided by negative equity can even produce a positive percentage.

ROE can be distorted by unusual earnings

The numerator deserves the same scrutiny as the denominator.

Net income can move because of asset-sale gains, impairments, tax benefits, litigation, foreign-exchange effects, investment gains or losses, and other items that may not represent recurring business economics.

A one-year ROE spike is therefore a question, not a conclusion. Compare several periods and read the filing when the change is large.

The SEC's Beginner's Guide to Financial Statements is a useful reference for how the income statement and balance sheet connect. ROE uses information from both.

ROE and price-to-book belong together

The price-to-book ratio compares the market value of equity with accounting book equity. ROE measures earnings relative to that accounting equity base.

Those ratios are economically connected.

CFA Institute's market-based valuation reading identifies ROE and the required rate of return as fundamental drivers of P/B. Damodaran's price-to-book discussion makes the same broader point: a business that can sustain returns on equity above its cost of equity can rationally trade above book value, while a low P/B can reflect weak expected returns rather than an obvious bargain.

That does not make P/B a mechanical function of current ROE. Expected growth, payout, risk, accounting quality, and the durability of returns still matter.

ROE versus return on assets

Return on assets uses average total assets instead of average equity:

Because assets are generally larger than equity for a company with liabilities, ROA is usually lower than ROE when both denominators are positive.

The difference is useful. ROA says more about profit relative to the asset base; ROE includes the effect of financing that asset base with liabilities instead of equity.

Neither ratio replaces a cash-flow analysis, balance-sheet review, or valuation framework.

A practical ROE workflow

A more useful ROE review goes beyond sorting a screener from highest to lowest:

  1. Confirm the net-income definition and period.
  2. Use average equity that reasonably matches the earnings period.
  3. Compare several years rather than one observation.
  4. Decompose ROE into net profit margin, asset turnover, and the equity multiplier.
  5. Inspect leverage and the debt-to-equity ratio.
  6. Look for buybacks, issuances, write-downs, or unusual gains that changed the numerator or denominator.
  7. Compare ROE with the price-to-book ratio rather than treating either measure in isolation.
  8. Compare free cash flow margin to see whether reported profitability is converting into cash.
