What is the current ratio?
The current ratio compares a company's current assets with its current liabilities.
1Current ratio = Current assets / Current liabilitiesIt is one of the most common short-term liquidity ratios. The basic question is straightforward: how large is the pool of assets classified as current relative to obligations classified as current on the same balance-sheet date?
If a company reports $300 million of current assets and $200 million of current liabilities, its current ratio is:
1$300m / $200m = 1.50xThat means the company has $1.50 of accounting current assets for every $1.00 of current liabilities. It does not mean all $1.50 is cash, that every current asset can be realized at book value, or that the company is automatically financially safe.
CFA Institute includes the current ratio among standard liquidity measures. The SEC's financial-statement guide explains the underlying current-asset and current-liability classifications. Investors still have to examine what those totals contain.
A current-ratio example
Consider a hypothetical manufacturer with the following year-end balances:

1$360m - $240m = $120 millionThese two measures use the same balance-sheet inputs but answer different questions. Working capital expresses the net cushion in dollars. The current ratio expresses the relationship as a multiple, making it easier to compare differently sized companies.
Neither calculation tells us whether the $180 million of inventory is desirable, readily saleable, or obsolete. That is where analysis begins.
Why a higher current ratio is not automatically better
A current ratio above 1 means current assets exceed current liabilities under the reported accounting classifications. It is often described as a liquidity cushion. Turning that observation into a universal rule is a mistake.
A high ratio can reflect abundant cash and conservative financing. It can also result from slow customer collections, excess inventory, underused cash, or a business that is failing to deploy capital productively.
A lower ratio can signal genuine liquidity stress. It can also be normal for a business that collects cash from customers quickly, turns inventory rapidly, and pays suppliers later. Some retailers and subscription businesses can operate efficiently with relatively low or even negative working capital.
The right comparison depends on the operating model, industry, seasonality, financing access, and composition of current assets and liabilities. Rules such as "2.0 is always healthy" or "below 1.0 is always bad" discard too much information to be reliable investment conclusions.
The numerator matters more than the label
Current assets are not equally liquid.
Cash and cash equivalents generally require little conversion before they can be used, although restricted or entity-level cash may not be freely available for every obligation.
Accounts receivable depend on customers paying what they owe. Receivables from financially strong customers due in a few weeks can be much more useful than old balances that may require collection efforts or write-offs.
Inventory can take time to sell and may need discounts. A commodity distributor, fashion retailer, industrial manufacturer, and software company can have completely different inventory economics.
Prepaid expenses and other current assets may meet accounting definitions of current assets but cannot necessarily be turned into cash to repay a lender.
That composition is why investors often examine the quick ratio, which uses a narrower group of liquid current assets.
The denominator matters too
Current liabilities are also economically diverse.
Accounts payable can be a normal source of operating financing. Accrued compensation may have predictable settlement dates. Deferred revenue can represent cash already received for products or services that remain to be delivered. Current maturities of debt can require actual cash repayment or refinancing.
A company with a current ratio of 1.4x and no major near-term borrowing maturity may have a different risk profile from a company at 1.4x with a large bond or term-loan payment due next month.
Read the notes to the financial statements and debt-maturity disclosures when the denominator includes material financing obligations.
Current ratio versus quick ratio
The current ratio uses total current assets:

3 / current liabilitiesBecause the quick ratio normally excludes inventory and prepaid items, it is usually less than or equal to the current ratio for the same company and period.
The gap can itself be informative. If a company's current ratio is 2.2x but quick ratio is only 0.9x, much of its reported current-asset cushion may depend on inventory or other excluded balances. That is not automatically bad, but it tells the investor where the liquidity assumption resides.
Current ratio versus working capital
The current ratio is scale-free while working capital is a dollar amount.
Suppose Company A has $2 billion of current assets and $1.5 billion of current liabilities. Its working capital is $500 million and current ratio is about 1.33x.
Company B has $200 million of current assets and $100 million of current liabilities. Its working capital is only $100 million, but its current ratio is 2.0x.
The larger dollar cushion belongs to Company A. The larger cushion relative to current obligations belongs to Company B.
Investors often need both perspectives. Comparing only absolute working capital rewards company size. Comparing only the ratio can hide the absolute scale of obligations and financing needs.
Current ratio and the cash conversion cycle
The current ratio tells you what is on the balance sheet at one moment. The cash conversion cycle adds time.
A company may report a high current ratio because inventory and receivables are accumulating faster than sales. If inventory days and collection days are also rising, the apparent liquidity cushion may actually represent cash becoming more deeply tied up in operations.
A second company can have a lower current ratio while converting inventory to sales and receivables to cash quickly. Supplier payment terms may also allow the company to fund operations efficiently.
This is why liquidity analysis improves when the current ratio, working-capital change, and cash-cycle measures are read together.
Seasonality can distort a single reading
Balance sheets are snapshots. A seasonal business can move through very different current ratios during the year.
A toy retailer may accumulate inventory before the holidays, temporarily raising current assets and possibly short-term borrowings. After the selling season, inventory may fall while cash rises and payables are settled. A farm-input distributor can face a different seasonal pattern around planting periods.
Comparing a seasonal company's September ratio with its December ratio can create a false trend. Prefer like-for-like dates and inspect several years when the operating cycle is seasonal.
Management can also influence quarter-end balances through collection, inventory, payment, or borrowing decisions. One reporting date should not be treated as a complete liquidity history.
Current ratio and cash flow are different concepts
A company can have a strong current ratio and weak operating cash flow. For example, rapidly rising receivables and inventory can increase current assets while consuming cash.
The reverse can also happen. A company with a modest current ratio may generate strong recurring operating cash flow because customers pay quickly and suppliers extend favorable terms.
This difference matters because liquidity is ultimately about meeting obligations, not merely satisfying an accounting ratio. Cash generation, committed credit facilities, debt maturities, and access to financing can all matter alongside the current ratio.
The current ratio therefore complements free cash flow rather than replacing it.
When the current ratio can mislead
Several recurring situations deserve caution:
- Low-quality receivables. Book value may overstate collectible cash.
- Obsolete or slow inventory. The accounting balance may not equal realizable value.
- Restricted cash. Cash may not be available for general obligations.
- Large near-term debt maturities. Refinancing risk can dominate the ratio.
- Seasonality. Quarter-end values can be unrepresentative.
- Acquisitions or disposals. The operating perimeter may have changed.
- Different accounting classifications. Peer comparisons may not be perfectly aligned.
- Fast negative-working-capital models. A low ratio can be structurally normal rather than distressed.
The ratio is most useful when it tells you which balance-sheet components to investigate next.
A practical investor review
When using the current ratio:
- Verify that current assets and current liabilities come from the same reporting date and business scope.
- Calculate the ratio directly from reported totals when possible.
- Break the numerator into cash, receivables, inventory, and other current assets.
- Compare the quick ratio to see how much liquidity depends on inventory and less-liquid balances.
- Calculate working capital in dollars as a second perspective.
- Review the cash conversion cycle and working-capital movements for timing and efficiency.
- Check operating cash flow, available credit, and debt maturities.
- Compare like seasonal periods and relevant peers rather than applying a universal cutoff.
- Investigate large changes instead of assuming a rising ratio is always improving.
