Sustainable Growth Rate: Formula, ROE, Retention, and Investor Interpretation

Sustainable Growth Rate estimates the growth rate a company could support from retained earnings under a stable-financing framework. Learn the SGR formula, its link to retention ratio and ROE, and why the result is a conditional model rather than a forecast.

What is Sustainable Growth Rate?

Sustainable Growth Rate, usually abbreviated SGR, is a financial model that estimates how quickly a company could grow shareholders' equity and related earnings while funding that growth with retained earnings under a stable financing and profitability structure.

A common formulation is:

CFA Institute uses this relationship in fundamental dividend-growth analysis. The formula is useful because it connects payout policy with the return the company earns on shareholders' equity.

But the word sustainable is easy to overread.

SGR is not a forecast that revenue, earnings, dividends, or the stock price will actually grow at that rate. It is a conditional model whose usefulness depends on the assumptions behind the retention ratio, ROE, financing policy, and accounting base.

A simple SGR example

Suppose a company earns:

The dividend payout ratio is:

1$30m / $120m = 25%

The retention ratio is:

11 - 25% = 75%

ROE is:

1$120m / $600m = 20%

The simple sustainable growth rate is:

175% × 20% = 15%

Under the model, a 15% SGR means the company is retaining 75% of earnings and earning 20% on the relevant equity base.

It does not mean next year's revenue, EPS, dividend, or intrinsic value will rise by exactly 15%.

Those outcomes depend on what management does with retained capital, whether ROE persists, how leverage changes, whether new shares are issued or repurchased, and whether the business can find enough attractive reinvestment opportunities.

Why retention and ROE belong together

The formula has an intuitive economic structure.

The retention ratio answers:

What portion of earnings stays inside the company rather than being distributed as dividends?

ROE answers:

How much accounting profit does the company generate relative to shareholders' equity?

Multiplying them links the portion of earnings retained with the return being earned on the equity capital base.

For example:

Both produce a 10% modeled SGR, but the economics are different.

The first company distributes more earnings and earns a higher return on equity. The second retains more earnings but earns a lower return on equity.

An investor should not treat those businesses as interchangeable simply because the product of the two inputs is the same.

SGR is a conditional model, not a forecast

This is the most important boundary on the page.

A company's historical SGR can be calculated exactly from historical inputs. Future SGR requires assumptions about future payout and future ROE.

Those assumptions may fail.

ROE can decline because:

  • competition compresses margins;
  • asset turnover slows;
  • a company reinvests into lower-return projects;
  • acquired goodwill or other equity grows faster than profits;
  • leverage falls;
  • a temporary earnings peak reverses; or
  • losses and write-downs reduce future profitability.

Retention can also change because management changes the dividend, initiates a dividend, suspends a dividend, or changes other capital-allocation priorities.

Therefore:

Do not label the second one as an observed fact.

The simple formula assumes retained earnings are the growth engine

The basic SGR relationship is built around internally financed growth.

Retained earnings increase common equity when profits are kept in the business, all else equal. If the company can continue earning a similar ROE on that expanding equity base, earnings can compound.

But actual corporate financing is more complicated.

A company can also fund growth through:

  • additional debt;
  • new common equity;
  • preferred equity;
  • asset sales;
  • customer prepayments;
  • supplier financing;
  • joint ventures; or
  • changes in working capital.

A company can simultaneously retain earnings and execute share repurchases, which changes the equity base and per-share economics.

The simple SGR formula is therefore best understood as a compact internally financed growth framework, not a complete financing model.

Stable leverage matters

ROE can rise because operating performance improves, but it can also rise because the company uses more financial leverage.

The three-part DuPont relationship is:

4× Equity Multiplier

A higher equity multiplier can lift ROE without improving the return generated by the underlying assets.

That matters for SGR.

If an SGR calculation uses a temporarily elevated ROE caused by increasing leverage, then projecting that SGR forward can implicitly assume the leverage effect continues.

Eventually, leverage cannot rise without limit.

A useful analysis should therefore examine return on assets, debt-to-equity ratio, interest coverage, and cash generation alongside ROE.

A high SGR created mainly by leverage is not the same as a high SGR created by durable margins and efficient asset use.

Share repurchases can complicate ROE

Buybacks can reduce common equity.

If net income stays unchanged while average common equity falls, ROE can increase mechanically:

That higher ROE can then raise the calculated SGR.

But the company may also be distributing substantial capital through buybacks rather than retaining all non-dividend earnings for growth.

This is one reason investors should not mechanically combine the dividend-based retention ratio with a buyback-influenced ROE and conclude that every retained dollar is being reinvested at the displayed ROE.

The retention ratio is an accounting complement to the dividend payout ratio. It is not a complete capital-allocation statement.

For companies with material repurchases, review buyback yield, shareholder yield, share-count changes, and the statement of shareholders' equity.

Negative earnings can make the model unhelpful

When net income is negative, the ordinary dividend payout and retention ratios can become economically awkward.

For example:

A mechanical payout ratio is negative:

1$10m / -$50m = -20%

and the complement becomes:

11 - (-20%) = 120%

Calling 120% a meaningful "retention rate" would be misleading.

ROE can also become difficult to interpret when average equity is negative or close to zero.

In these cases, the simple SGR formula should generally be withheld rather than forced into an apparently precise percentage.

High SGR is not automatically good

A high modeled SGR can reflect attractive economics:

  • strong profitability;
  • high returns on equity;
  • abundant reinvestment opportunities; and
  • a payout policy that leaves capital available for growth.

But it can also reflect:

  • unusually high leverage;
  • temporarily depressed equity after losses or buybacks;
  • cyclical peak earnings;
  • low dividends even though reinvestment returns are deteriorating; or
  • accounting effects that make ROE unusually high.

Likewise, a low SGR is not automatically bad.

A mature company may have limited need for incremental capital and rationally return excess cash through dividends and repurchases. If attractive reinvestment opportunities are scarce, a lower retention ratio can be good capital allocation.

The useful question is not simply, "How high is SGR?"

It is:

Are the retention policy, returns on capital, financing structure, and growth opportunities mutually consistent?

SGR and dividend growth

CFA Institute's dividend-valuation framework often uses g = b × ROE as one way to estimate a long-run dividend growth input.

That does not make SGR identical to observed dividend growth rate.

Historical dividend CAGR measures what the dividend actually did over a selected period:

SGR instead derives a growth rate from accounting and payout assumptions.

The two can differ materially.

A company can grow its dividend faster than SGR temporarily by increasing its payout ratio. It can grow the dividend slower than SGR by reducing the payout ratio or retaining more capital.

This distinction is essential when an SGR is used inside a valuation model.

SGR and revenue growth are not the same thing

SGR is not a direct revenue CAGR formula.

Revenue can grow faster or slower than equity and earnings depending on margins, asset intensity, acquisitions, pricing, working capital, and financing.

A capital-light software business can grow sales without adding equity at the same rate. A bank or capital-intensive manufacturer can have a tighter relationship between balance-sheet growth and financing needs.

The formula is therefore most useful as one piece of a broader growth-financing analysis.

A practical investor workflow

When using Sustainable Growth Rate:

  1. Confirm the retention ratio is meaningful and based on compatible common earnings and dividends.
  2. Confirm ROE uses a sensible average equity denominator.
  3. Distinguish historical inputs from forward assumptions.
  4. Check whether leverage is stable or is mechanically lifting ROE.
  5. Inspect major repurchases, equity issuance, and acquisitions.
  6. Compare SGR with actual revenue, earnings, and dividend growth rather than assuming equality.
  7. Review free cash flow and operating cash flow to test whether accounting growth is supported by cash generation.
  8. Ask whether retained capital is actually being reinvested at attractive incremental returns.
  9. Treat the result as a scenario framework, not a forecast or fair-value conclusion.
