What is the Debt-to-EBITDA ratio?
The Debt-to-EBITDA ratio compares a company's debt with its earnings before interest, taxes, depreciation, and amortization.
A common gross-debt formula is:
1Debt-to-EBITDA = Total debt / EBITDAIf a company has $1.2 billion of debt and $400 million of compatible trailing EBITDA, the ratio is:
1$1.2bn / $400m = 3.0xThe result says debt is three times the selected EBITDA measure. It does not mean the company can necessarily repay all debt in exactly three years. EBITDA is not operating cash flow or free cash flow, and real debt service must coexist with interest, taxes, capital expenditures, working-capital needs, dividends, acquisitions, and other uses of cash.
Debt-to-EBITDA is therefore a leverage measure, not a countdown timer.
A Debt-to-EBITDA example
Consider a hypothetical company with:

2 = 3.0xNow suppose the company also has $250 million of available cash and an analyst wants a net debt-to-EBITDA view:
1Net debt = $1,200m - $250m = $950 million
2Net debt-to-EBITDA = $950m / $400m = 2.375xBoth figures can be useful, but they answer different questions. A comparison that uses gross debt for one company and net debt for another is not apples-to-apples.
Gross debt versus net debt in the numerator
The phrase "Debt-to-EBITDA" normally suggests a gross-debt numerator unless the source specifies otherwise. Net debt-to-EBITDA subtracts selected cash or cash-like assets before dividing by EBITDA.
The net debt page explains why that subtraction is not perfectly standardized. Companies may differ in whether they include restricted cash, marketable securities, lease liabilities, securitizations, or other items.
Gross debt has the advantage of being less dependent on assumptions about cash availability. Net debt can better reflect a large liquid reserve. Investors often review both.
Whichever measure is used, label it clearly and preserve the same convention across periods and peer comparisons.
What counts as debt?
The numerator can include several forms of borrowing:
- revolving credit facilities;
- commercial paper;
- current maturities of long-term debt;
- term loans;
- bonds and senior notes;
- finance lease obligations, depending on the convention;
- other funded debt.
Covenant definitions can differ materially from general-purpose analytical definitions. A credit agreement may define "Consolidated Debt," "Funded Debt," or similar terms with specific inclusions and exclusions. An investor should not assume a covenant leverage ratio equals a financial-data vendor's Debt-to-EBITDA ratio.
For public-company research, the notes to the financial statements and debt agreements can matter more than the headline ratio.
What counts as EBITDA?
Ordinary EBITDA has an important SEC boundary. The SEC staff's non-GAAP guidance says the "earnings" in EBIT and EBITDA means GAAP net income; a measure calculated differently should be labeled distinctly, such as Adjusted EBITDA.
Companies and lenders often use Adjusted EBITDA, covenant EBITDA, or another customized denominator that removes additional costs. Typical adjustments can include restructuring expenses, stock-based compensation, acquisition costs, impairments, or other items.
If those adjustments raise the denominator, they reduce the leverage ratio mathematically. That makes the reconciliation economically important.
Suppose gross debt is $1.2 billion, ordinary EBITDA is $400 million, and management presents $500 million of adjusted EBITDA:
1Debt / ordinary EBITDA = $1,200m / $400m = 3.0x
2Debt / adjusted EBITDA = $1,200m / $500m = 2.4xThe lower 2.4x figure is not wrong merely because it uses adjustments. It is a different metric and should be judged on whether the adjustments are clearly disclosed, consistently applied, and economically reasonable.
Debt-to-EBITDA is not a payback period
The ratio is sometimes described casually as the number of years it would take EBITDA to repay debt. That shortcut ignores too much to be taken literally.
EBITDA excludes interest even though lenders require interest payments. It excludes income taxes. It adds back depreciation and amortization but does not subtract the capital expenditures needed to maintain or expand long-lived assets. It also ignores changes in receivables, inventory, payables, and other working-capital balances.
A hypothetical company can have:
1EBITDA $400 million
2Cash interest $100 million
3Cash taxes $60 million
4Working-capital investment $50 million
5Capital expenditures $140 millionBefore other items, only $50 million remains from the $400 million EBITDA after those simplified cash demands. A 3.0x Debt-to-EBITDA ratio clearly does not imply that all $1.2 billion of debt could be repaid in three years at that cash-generation rate.
Use the ratio as a standardized leverage lens, then test the conclusion against actual cash flow.
Why period alignment matters
The numerator is generally a balance-sheet amount at a point in time. EBITDA is measured over a period. Analysts commonly use last twelve months (LTM) or trailing twelve months EBITDA so the denominator reflects a full year of recent operations.
Comparability can break when one company uses fiscal-year EBITDA, another uses LTM EBITDA, and a third uses management's forward estimate.
Acquisitions create another issue. If debt was raised to acquire a business near period-end, the balance sheet may include the new debt while historical EBITDA contains little or none of the acquired company's earnings. Some lenders and analysts use pro forma EBITDA to align the operating perimeter, but that introduces estimates and assumptions.
State whether the measure is historical, LTM, forward, or pro forma. Do not combine a current debt balance with an unrelated earnings period without explanation.
What happens when EBITDA is zero or negative?
When EBITDA is zero, the ordinary ratio cannot be calculated because the denominator is zero. When EBITDA is negative, the arithmetic can produce a negative ratio, but interpreting that result as "less leverage" or "cheaper debt" is nonsensical.
A company with debt and negative EBITDA generally has a more difficult operating-credit profile than the negative sign suggests. In that situation, investors should focus on liquidity, cash burn, debt maturities, available financing, and the path to positive operating cash generation rather than ranking the company by an ordinary positive leverage multiple.
The same denominator discipline applies to the EV/EBITDA ratio.
Debt-to-EBITDA versus interest coverage
Debt-to-EBITDA measures the stock of debt relative to earnings. The interest coverage ratio measures the periodic earnings cushion over interest expense.
A company can have the same 3.0x Debt-to-EBITDA ratio as another company but much weaker interest coverage if its borrowing cost is higher. Fixed-rate versus floating-rate debt, credit quality, maturity dates, hedges, and market interest rates can all change debt-service burden without changing gross debt immediately.
That is why leverage and coverage belong together.
Debt-to-EBITDA versus debt-to-equity
The debt-to-equity ratio compares debt with book shareholders' equity. Debt-to-EBITDA compares debt with an earnings measure.
Book equity can be affected by historical accounting, buybacks, impairments, and accumulated profits or losses. EBITDA reflects current-period operating earnings before selected items. Neither denominator is a universal measure of repayment capacity.
A company with very low book equity can show a huge D/E ratio even while Debt-to-EBITDA is moderate. Another can have a comfortable D/E ratio but weak EBITDA after an earnings decline.
The disagreement tells the investor to investigate rather than choose whichever ratio looks better.
Debt-to-EBITDA and enterprise valuation
Debt-to-EBITDA is a leverage measure. EV/EBITDA is a valuation multiple. Both use EBITDA, but their numerators answer different questions.
Debt-to-EBITDA asks how large borrowing is relative to EBITDA. EV/EBITDA compares the broader enterprise value of the business with EBITDA. Because enterprise value generally reflects equity value plus net debt and other relevant capital claims, it should not be treated as another word for debt.
A highly valued company can have low debt leverage but a high EV/EBITDA multiple. A distressed company can have high debt leverage but a low enterprise valuation if the equity value has collapsed.
Cash flow is the essential cross-check
Debt must ultimately be serviced with cash, not EBITDA. Investors should compare leverage with operating cash flow and free cash flow.
Heavy capital expenditure is a classic source of divergence. Two companies can both report 3.0x Debt-to-EBITDA, but one may require little capital spending while the other must reinvest most EBITDA just to maintain assets.
Working-capital intensity can create another gap. Rising receivables or inventory can absorb cash even while EBITDA grows.
A leverage ratio is more informative when the investor understands how reliably EBITDA turns into cash available for debt service.
No universal safe leverage cutoff exists
Lenders, rating agencies, investors, and industries use different leverage thresholds. A regulated utility with stable contracted cash flows can support a different capital structure from a cyclical commodity producer or early-stage technology company.
Debt maturity, interest rate, collateral, covenant headroom, recurring revenue, capital intensity, cyclicality, liquidity, and access to capital all affect the risk behind a given multiple.
It is reasonable to observe that a higher Debt-to-EBITDA ratio usually represents more debt relative to the selected EBITDA denominator. It is not reasonable to declare a single multiple universally safe, dangerous, cheap, or optimal.
A practical investor review
When using Debt-to-EBITDA:
- Identify whether the numerator is gross debt or net debt.
- Reconstruct the debt scope, including current maturities and material borrowing forms.
- Confirm whether the denominator is ordinary EBITDA, Adjusted EBITDA, covenant EBITDA, LTM, fiscal-year, forward, or pro forma.
- Read material EBITDA adjustments instead of accepting the label.
- Withhold ordinary ratio interpretation when EBITDA is zero or negative.
- Compare the interest coverage ratio and debt maturity schedule.
- Test EBITDA against operating cash flow and free cash flow.
- Compare peers only under compatible debt and earnings definitions.
- Avoid treating the multiple as literal years to repay debt.
- Track the ratio through the business cycle rather than relying on a single strong earnings year.
