What is net debt?
Net debt is an analytical measure that offsets selected cash or cash-like financial assets against a company's borrowings.
A common simplified formula is:
1Net debt = Total debt - Cash and cash equivalentsIf a company has $900 million of debt and $250 million of cash and cash equivalents, simplified net debt is $650 million.
If cash-like assets exceed the included debt, the result is negative. Analysts commonly describe that position as net cash. For example, $200 million of debt and $500 million of included cash would produce net debt of negative $300 million, or $300 million of net cash under that convention.
The arithmetic is easy. The hard part is deciding what belongs in debt and what should be treated as available cash-like assets. Net debt is not a single standardized GAAP line item, and public companies often present company-specific non-GAAP definitions. Investors should read the reconciliation instead of assuming every vendor or issuer means the same thing.
A net-debt example
Consider a hypothetical company with:

1Net debt = $1,000m - $220m
2 = $780 millionAn analyst who also treats the $80 million of short-term Treasury investments as available liquid financial assets might calculate $700 million. An analyst who subtracts restricted cash as well would get $640 million.
Those are not minor formatting differences. They are different definitions. The investor needs to know whether the securities are actually liquid and available, whether restricted cash can legally be used to repay the debt, and whether the included borrowing scope is complete.
Net debt is usually a non-GAAP analytical measure
SEC-filed company materials frequently describe net debt as a supplemental non-GAAP measure and provide their own reconciliation. Definitions can differ in whether they include finance leases, commercial paper, securitizations, debt issuance costs, restricted cash, short-term investments, or other financial assets.
That variability does not make net debt useless. It makes definition discipline essential.
When management says net debt declined by $500 million, check whether the calculation was constructed consistently in both periods. If a company changed what it subtracts as cash-like assets or what it includes as debt, part of the apparent improvement may be methodological rather than economic.
For cross-company comparisons, rebuild the measure under a common convention when the differences are material.
What counts as debt?
A simple "total debt" field can conceal several financing forms.
Potential components include:
- revolving credit borrowings;
- current maturities of long-term debt;
- term loans;
- bonds and senior notes;
- commercial paper;
- finance lease obligations;
- securitization or receivables financing;
- other interest-bearing borrowings.
Whether every item belongs in a particular net-debt calculation depends on the analytical purpose. A credit analysis may want broad funded debt. An enterprise-value convention may also need to consider preferred equity, noncontrolling interests, pensions, leases, or other capital claims separately rather than hiding them inside a single debt number.

What counts as cash?
Cash and cash equivalents are the usual starting point, but the subtraction side can be just as judgmental as the debt side.
Short-term marketable securities may be economically cash-like if they are highly liquid and available for general corporate use. Other investments may be volatile, long-dated, pledged, tax-constrained, or strategically unavailable.
Restricted cash is particularly important. Cash held for collateral, customer protection, debt service, regulation, or another specified purpose may not be available to repay unrelated borrowings.
Cash can also sit inside subsidiaries whose legal or regulatory structure affects transferability. A consolidated balance sheet does not guarantee that every dollar can move instantly to the entity that owes a particular debt.
The question is not merely "is this asset called cash?" It is "is this asset appropriately available to offset the debt included in this analysis?"
Net debt versus gross debt
Gross debt asks how much borrowing exists before cash offsets.
Net debt asks how much of that included borrowing remains after subtracting selected liquid financial assets.
Both are useful.
A company with $10 billion of gross debt and $9 billion of unrestricted cash has very different balance-sheet flexibility from a company with $10 billion of debt and $500 million of cash. Net debt highlights that difference.
But gross debt still matters. Debt contracts have fixed maturities, interest costs, covenants, and refinancing needs. A company cannot always assume that cash balances will remain available forever. Spending cash on an acquisition, buyback, dividend, or operating loss can make net leverage rise quickly even when gross debt is unchanged.
A complete leverage review should therefore preserve both figures.
What does negative net debt mean?
Negative net debt means included cash-like assets exceed included debt under the selected formula. This is usually described as a net-cash position.
Suppose a company has:

2Cash and equivalents $500 millionThen:
1Net debt = $300m - $500m = -$200 millionThat company has $200 million of net cash under the narrow formula.
Net cash can provide resilience and strategic flexibility. It is not automatically evidence that the stock is cheap or management is allocating capital well. Excess cash can earn low returns, be earmarked for acquisitions, or exist because a business needs unusually large liquidity reserves.
Interpret the net-cash position alongside profitability, growth, ROIC, and future capital needs.
Net debt and enterprise value
Net debt is commonly used to bridge equity value and enterprise value.
A simplified relationship is:
1Enterprise value ≈ Equity market value + Net debtThis shortcut works only when the net-debt scope captures the relevant financing claims and the company does not have material omitted items such as preferred equity or noncontrolling interests that should also be included for the analytical purpose.

Its stock-domain method uses reviewed current borrowings less supported current liquid financial assets and withholds current enterprise value when the broader capital-claim scope, currency, or freshness is not defensible.

Net debt and Debt-to-EBITDA
Debt-to-EBITDA is often calculated using gross debt, while net debt-to-EBITDA uses net debt in the numerator:
1Net debt-to-EBITDA = Net debt / EBITDAThe net version can better reflect cash reserves, but it inherits every judgment in the net-debt definition. It also inherits the limitations of EBITDA, which is not cash flow and does not deduct capital expenditures or working-capital needs.

Net debt, free cash flow, and deleveraging
A declining net-debt balance can result from debt repayment, cash accumulation, or both. Free cash flow can help show whether the business is generating internal cash that could reduce leverage.
Imagine a company starts with $800 million of debt and $100 million of cash, for $700 million of net debt. During the year it generates $150 million of free cash flow and uses $100 million to repay debt while retaining $50 million as cash. Ignoring other changes:

2Ending cash $150 million
3Ending net debt $550 millionNet debt falls $150 million, matching the retained cash generation in this simplified example.
The same decline could instead come from issuing equity and using the proceeds to repay debt. The balance-sheet outcome may still reduce financial risk, but the economic story for shareholders is different. Always connect net-debt changes to the sources and uses of cash.
Net debt and interest coverage answer different questions
Net debt measures the stock of included borrowing after cash offsets. The interest coverage ratio compares an earnings measure with interest expense over a period.
A company can have modest net debt but weak interest coverage if its debt is expensive or earnings collapse. Another company can carry substantial net debt and still cover interest comfortably because operating earnings are large and financing costs are low.
The debt-to-equity ratio offers another perspective by comparing debt with book equity. These ratios should be treated as complementary views of leverage, not interchangeable labels.
Acquisition cash and trapped cash complicate interpretation
Analysts often subtract all consolidated cash when calculating acquisition-style enterprise value. In practice, an acquirer may need to leave minimum operating cash inside the target, and some cash may be restricted or difficult to transfer.
That means "debt minus all cash" can understate the financing burden of an actual transaction. Similarly, a business may need substantial seasonal cash to fund working capital even if the balance is technically unrestricted.
A useful sensitivity analysis can show:
1Net debt using cash only
2Net debt using cash + clearly liquid securities
3Net debt using cash above a minimum operating reserveThe purpose is not to manipulate the answer. It is to reveal how dependent the conclusion is on the cash definition.
When net debt can mislead
Common problems include:
- subtracting restricted cash;
- excluding debt-like obligations without explanation;
- comparing gross debt-to-EBITDA for one company with net debt-to-EBITDA for another;
- mixing different reporting dates for debt and cash;
- using stale balance-sheet debt with a current market capitalization in enterprise value;
- treating every investment security as cash-equivalent;
- overlooking subsidiary-level restrictions or minimum operating cash;
- interpreting net cash as automatic evidence of undervaluation;
- accepting a company's non-GAAP definition without reading its reconciliation.
The more important net debt is to the investment thesis, the more important it is to reconstruct the components.
A practical investor review
When evaluating net debt:
- Write down the exact formula and reporting date.
- Identify every borrowing included in gross debt.
- Identify each asset subtracted and why it is economically cash-like.
- Exclude or separately analyze restricted and unavailable cash where material.
- Preserve gross debt alongside the net figure.
- Compare current and prior periods under the same definition.
- Reconcile changes with operating cash flow, free cash flow, financing activity, acquisitions, dividends, and buybacks.
- If using enterprise value, verify that other capital claims are not being omitted.
- If using Debt-to-EBITDA, label clearly whether the numerator is gross or net debt.
- Read issuer non-GAAP reconciliations instead of assuming vendor definitions are identical.
