Interest Coverage Ratio: Formula, Times Interest Earned, and Limits

The interest coverage ratio compares earnings with interest expense. Learn the common EBIT formula, why EBITDA and covenant variants differ, how debt costs and cyclicality affect coverage, and why no single cutoff is universally safe.

What is the interest coverage ratio?

The interest coverage ratio measures how large a company's earnings are relative to its interest expense over the same period. A common version, also called times interest earned, uses earnings before interest and taxes, or EBIT:

If a company earns $300 million of EBIT and records $75 million of interest expense for the same year, its interest coverage ratio is:

Under that formula, operating earnings before interest and taxes are four times the reported interest expense.

The concept is useful because Debt-to-EBITDA tells investors how large debt is relative to an earnings measure, while interest coverage asks whether current earnings provide a cushion over the financing cost. CFA Institute includes coverage ratios among standard solvency measures.

The ratio still requires definition discipline. Some companies, lenders, and data vendors use EBITDA, adjusted EBITDA, fixed charges, cash interest, or other variants. A 4.0x EBIT/interest ratio is not automatically comparable with a 4.0x EBITDA/cash-interest ratio.

An interest-coverage example

Consider a hypothetical industrial company:

Using EBIT:

Now suppose depreciation and amortization included in operating expenses were $120 million. An EBITDA-based variant would use approximately $470 million in the numerator:

Both numbers can be mathematically correct under their stated formulas. They should not be presented as if they are the same measure. The EBITDA version excludes depreciation and amortization from the earnings burden and will generally look stronger when those charges are positive.

For an asset-intensive company with large recurring capital expenditures, the 4.7x figure can overstate the cash cushion if investors mentally treat EBITDA as cash available for debt service.

EBIT versus EBITDA coverage

A common analytical version uses EBIT because interest coverage is traditionally framed as earnings before interest and taxes divided by interest expense. EBIT leaves depreciation and amortization in the cost structure.

Some credit agreements and company presentations instead use EBITDA or Adjusted EBITDA. Those variants can be useful in financing analysis, especially when tied to a specific covenant definition. They can also produce materially higher ratios.

The SEC's non-GAAP guidance says that ordinary EBIT and EBITDA use GAAP net income as the earnings starting point. Measures calculated differently should be labeled distinctly. When a company presents adjusted EBITDA coverage, read the reconciliation and understand every adjustment.

What belongs in interest expense?

The denominator deserves as much attention as the numerator.

A simple calculation may use the income statement's reported interest expense. Other definitions can use net interest expense after interest income, cash interest paid, interest on selected funded debt, or a broader fixed-charge denominator.

Capitalized interest creates another nuance. Accounting rules can allow some borrowing costs associated with constructing qualifying assets to be capitalized into the asset rather than immediately recognized as interest expense. A narrow income-statement denominator can therefore differ from the broader economic financing cost in an investment-heavy period.

Lease structures, hedges, supplier-finance arrangements, and securitizations can also affect what an analyst regards as financing cost.

State the denominator explicitly and keep it consistent when comparing companies or periods.

Match the numerator and denominator period

Interest coverage is a period ratio. EBIT and interest expense should cover the same time interval and compatible business scope.

Do not divide a full-year EBIT figure by one quarter of interest expense. Do not combine historical EBIT from a pre-acquisition business with interest expense that includes a newly acquired subsidiary's debt unless the mismatch is disclosed and intentionally adjusted.

Last-twelve-month calculations can be useful when the latest fiscal year is stale, but the numerator and denominator should both represent the same trailing window.

Forward coverage based on forecast EBIT and projected interest expense is a scenario or estimate, not an observed historical fact. Keep forward and trailing measures clearly labeled.

What does coverage below 1 mean?

Under the simple EBIT/interest formula, a ratio below 1 means EBIT for the period was less than interest expense.

For example:

That is an important warning sign because the selected earnings measure does not cover the reported interest burden. It still does not prove that the company immediately defaults. Cash balances, asset sales, credit facilities, equity issuance, working-capital releases, or other financing sources can temporarily bridge the gap.

Likewise, coverage above 1 does not prove safety. Principal maturities, capital expenditures, taxes, and other cash needs remain outside the simple calculation.

Coverage is one layer of credit analysis, not a legal default test.

No universal safe interest-coverage cutoff exists

Higher interest coverage generally provides a larger earnings cushion over the selected interest expense. Turning that direction into a universal threshold is unreliable.

A stable regulated utility, a cyclical miner, a software business, and a highly leveraged retailer can support very different financing structures. Fixed versus floating debt, maturity schedule, access to committed liquidity, recurring revenue, capital intensity, asset values, covenant terms, and earnings volatility all change the meaning of the same ratio.

A business at 3.0x coverage during peak-cycle commodity prices may be riskier than a stable business at 2.5x. A company with 8.0x historical coverage can deteriorate quickly if floating-rate borrowing costs reset upward while earnings fall.

Use the ratio to frame the cushion, then test how resilient that cushion is.

Interest coverage versus Debt-to-EBITDA

The Debt-to-EBITDA ratio measures debt relative to EBITDA. Interest coverage measures earnings relative to the current interest burden.

Two companies can each have 3.0x Debt-to-EBITDA and very different coverage:

The leverage multiple is 3.0x for both. Company B carries a much heavier current interest burden. Differences in credit quality, borrowing dates, fixed/floating mix, debt instruments, hedging, or currency can explain the gap.

That is why leverage and coverage should be reviewed together.

Interest coverage versus net debt

Net debt subtracts selected cash-like financial assets from borrowings. A company with a large cash reserve can have low net debt even if gross debt and interest expense are substantial.

Interest expense is generally based on gross financing obligations rather than net debt. Holding cash does not automatically cancel contractual coupon payments. Cash may generate interest income, but gross debt still has maturities and covenants.

For that reason, a company with low net leverage can still deserve a direct interest-coverage review, especially if borrowing costs are high.

Interest coverage and free cash flow

Debt service occurs in cash. The interest coverage ratio is therefore best cross-checked against operating cash flow and free cash flow.

Suppose a company reports $300 million of EBIT and $60 million of interest expense, giving 5.0x EBIT coverage. If it also needs $220 million of recurring capital expenditures and substantial working-capital investment, the amount of cash available for principal repayment may be much smaller than the coverage ratio suggests.

The reverse can happen when depreciation is high but maintenance capital requirements are modest, or when working capital releases cash. There is no substitute for tracing earnings through the cash-flow statement.

Interest coverage asks whether a selected earnings measure covers interest. Free cash flow asks a broader question about cash remaining after the stated investment convention.

Fixed-rate and floating-rate debt change future coverage

Historical interest expense reflects the financing costs that applied during the reported period. It may not represent the next period.

Floating-rate debt can reprice as benchmark rates move. Fixed-rate debt can mature and need refinancing at a different coupon. Interest-rate hedges can temporarily alter exposure. A company that recently issued or repaid debt may have a run-rate interest burden that differs from the trailing income statement.

When rate sensitivity is material, investors can run a simple scenario:

Then compare projected EBIT with the scenario interest cost. The output is an estimate, not observed coverage.

Cyclicality can make peak coverage deceptive

Coverage ratios often look strongest near peak earnings and weakest after a downturn has already begun.

For a cyclical company, investors should examine several years, including periods of weak demand or low commodity prices. The relevant question may be less "what was coverage last year?" and more "what happens to coverage if EBIT falls 30% while interest expense stays roughly fixed?"

A hypothetical stress test illustrates the asymmetry:

A 40% decline in EBIT reduces coverage by the same proportion when interest expense is fixed. That operating leverage can matter more than a comfortable point estimate.

Covenants may use a different coverage definition

Loan agreements can define interest coverage, fixed-charge coverage, or similar ratios using highly specific terms. They may add back expenses, deduct cash taxes, adjust for acquisitions, annualize recent results, or define interest differently from the income statement.

A covenant ratio should be evaluated according to the contract. A general financial ratio should not be presented as proof that a company is in or out of covenant compliance.

If covenant headroom is important to the investment thesis, read the actual agreement or company disclosure rather than relying on a generic ratio screen.

When interest coverage can mislead

Common failure modes include:

  • comparing EBIT-based coverage with EBITDA-based coverage without labeling the difference;
  • accepting aggressive adjusted-earnings add-backs;
  • using net interest for one company and gross interest for another;
  • mixing periods or business scopes;
  • ignoring capitalized interest or financing arrangements outside the chosen denominator;
  • treating a historical ratio as if borrowing costs cannot reprice;
  • ignoring principal maturities and liquidity;
  • relying on peak-cycle earnings;
  • treating a covenant-specific calculation as a universal accounting measure;
  • applying one safe cutoff to every industry.

The ratio is most useful when it directs attention to the structure and resilience of debt service.

A practical investor review

When using interest coverage:

  1. State the numerator, such as EBIT, EBITDA, or adjusted EBITDA.
  2. State whether the denominator is gross interest expense, net interest, cash interest, or a covenant-specific amount.
  3. Match numerator and denominator periods and business scope.
  4. Review several years for cyclical companies.
  5. Compare Debt-to-EBITDA, net debt, and the debt maturity schedule.
  6. Stress test floating-rate exposure and refinancing where material.
  7. Cross-check operating cash flow and free cash flow.
  8. Read covenant definitions before making compliance claims.
  9. Avoid universal safety thresholds.
  10. Investigate why coverage changed instead of ranking companies mechanically.
