A fuel adjustment clause is a regulated rate mechanism that changes customer charges to reflect eligible changes in fuel or purchased-power costs outside a full base-rate case.

For investors, the key point is that higher fuel expense does not necessarily translate one-for-one into lower utility earnings when approved recovery mechanisms pass those costs through to customers.

Basic mechanism

The exact calculation, eligible costs, review period, and recovery timing depend on the jurisdiction and tariff.

Pass-through does not mean zero timing risk

Even when costs are ultimately recoverable, the utility may pay suppliers before collecting corresponding amounts from customers.

That can create:

  • working-capital needs;
  • regulatory assets or liabilities;
  • financing costs; and
  • temporary cash-flow volatility.

A fuel adjustment clause can reduce earnings exposure without eliminating cash timing.

Recovery can move both directions

If actual eligible fuel costs exceed the amount embedded in rates, the utility may be permitted to collect the difference later.

If collections exceed eligible costs, customers may receive credits or lower future charges.

That is why many mechanisms include periodic reconciliation or true-up procedures rather than functioning as permanent markups.

Fuel revenue is not necessarily economic margin

A large increase in fuel-recovery revenue can accompany a similar increase in fuel or purchased-power expense.

Investors should therefore avoid interpreting pass-through revenue growth as equivalent to underlying margin growth.

Southern Company, for example, explains that retail electric rates include provisions to adjust billings for fluctuations in fuel costs and the energy component of purchased power.

Base rates versus adjustment clauses

Base rates generally recover broader utility costs and provide the opportunity to earn on approved Rate Base.

Fuel adjustment clauses are narrower mechanisms for specified variable costs. They are therefore conceptually different from a full base-rate increase.

This distinction matters when separating structural earnings growth from movements in pass-through revenue.

Prudence and eligibility still matter

A recovery mechanism does not make every cost automatically recoverable.

Regulators may review whether costs were:

  • eligible under the tariff;
  • prudently incurred;
  • properly allocated;
  • reconciled accurately; and
  • subject to caps or sharing provisions.

Investors should inspect the actual regulatory mechanism rather than assuming all fuel and purchased-power costs are insulated from earnings risk.

Relationship to regulatory lag

Adjustment clauses can reduce Regulatory Lag because utilities do not need to wait for a comprehensive rate case to update certain costs.

But recovery frequency still matters. Monthly, quarterly, annual, or delayed reconciliation can produce very different cash-flow timing.

Real-world filing context

Hawaiian Electric's 2025 Form 10-K describes energy cost recovery clauses that adjust rates for changes in fuel oil and certain purchased-power costs and require quarterly reconciliation. Southern Company's 2025 Form 10-K similarly discusses fuel and other cost-recovery revenues tied to recoverable fuel costs.
