The nonperforming loan ratio (NPL ratio) measures problem loans relative to a bank's total loan portfolio.
A common formulation is:
Nonperforming loan ratio = nonperforming loans ÷ total loans
Example
If a bank has $80 million of nonperforming loans and $10 billion of total loans:
$80 million ÷ $10 billion = 0.8%
What counts as nonperforming
Definitions can vary by issuer and reporting framework. Nonperforming loans commonly include nonaccrual loans and may include loans past due 90 days or more while still accruing.
Some banks also report broader nonperforming assets, which can include foreclosed real estate or other repossessed assets. That is not the same denominator or numerator as the NPL ratio.
Higher is generally worse, but context matters
A rising NPL ratio usually signals worsening credit quality, but the interpretation depends on:
- loan mix;
- seasoning of recent loan growth;
- collateral values;
- government guarantees;
- restructurings;
- charge-off policy; and
- changes in total loan balances.
A bank can reduce its NPL ratio by resolving problem loans, but it can also reduce the numerator through charge-offs. That is why NPLs should be analyzed together with the Net Charge-Off Rate.
NPL ratio versus allowance coverage
The NPL ratio measures the stock of problem loans. The allowance for credit losses is a reserve estimate for expected credit losses across the portfolio. Allowance coverage ratios therefore answer a different question from NPL ratios.
Investor interpretation
Use NPL ratios to track the migration of credit problems before and during realized losses. Compare trends within the same bank and review portfolio mix before making peer comparisons.
